No wonder your videos out of sync:
Do not change the aspect ratio to a NTSC Video CD (that would explain the blocks). Change it to a PAL Video CD.
Although theres no reason to use a different codec as i know that SONY Vegas has a MPEG-2 codec pre-installed. Why not use that one? Most computers bought....hmm...well since service pack 2 should already have a default MPEG-2 codec installed and besides it provides much superior quality then MPEG-1 would ever be.

Okay first you should change the frame rate down to 25fps for PAL for NTSC to 30fps.Footage Properties Im using -
Attributes - 352x240x32
Format - MPEG-1
Frame Rate - 50.000 [Double PAL]
Field Order - None [Progressive Scan]
Pixel Aspect Ratio - 0.9132 [NTSC Video CD]
Alpha Channel - None
