From what I understand, AMV's are totally, 100% illegal. However, the music industry rarely ever makes a fuss about it because the large majority of AMV watchers are anime fans and not music piraters. Plus, I've heard that the anime industry might even encourage AMV production because it's good (not to mention free) advertising.
