This means that Premier doesn't support the codec in the AVI's video stream in and AVI container. You will see much the same thing but without audio if you use an h264-MP4 that contains an AC3 audio stream. Premier will claim no audio. Can we have an idea of system specs? What source codec's, containers in use, source dimentions, seq dim/tracks? Are the seq settings: Video Preview> Maximum bit depth, Maximum render Quality checked? This could be one of those "A codec pack screwed up my system" incedent? Does any odd behavior occur...

The output quality of the 1080p scaled to 720p would be the same as if it were originally 720p. Pr does not use the preview window renders for final output, it uses the source. Unless your using the 1080p at full res for panning or zooming, just use rightclick-clip "Scale to Frame size". However god...
