There was a bug in the version of mp4box that I used that causes it to not output a file on some systems. Zarx264gui does not use any special temp folder. It's been ages since I used Virtualdub, so I may be wrong here. Looks like you are doing 2 pass encodes. I noticed the one before the encode that crashed says aborted. If your source AVI is 29.97, then you do not need to do anything with regard to telecine, so try leaving that line out.
As for MPEG-2, you might want to try this:

Don't worry about it. If you feed it 720x480, you should get 720x480 back if you didn't change too many settings. The reason it appears to be 720x540 is due to the aspect ratio. Try removing mftoon and then fastlinedarken. They both create high frequency noise that is hard to code, and requires a lot of information. Also IMO mftoon looks pretty awful.
