You've pretty much done all you can.
You say the original source footage has the blocking problem... MPEGing it can't make it any better than the original, and compression of black is always a problem :D
Basically, if it's in the original footage, you're going to get it in your final output. You can certainly play around with extra settings to try and soften it as much you can, but it's still there, really.
I pretty much use ErMaC's suggested MPEG settings, and I honestly don't think we can do much better than that with a 352x240 MPEG1 ^^.
